# Subordinated Debt

Also called: junior debt · sub debt · subordinated notes

Subordinated debt is debt whose holders have agreed by contract to be paid only after specified senior debt has been paid in full, so it absorbs losses before senior creditors and pays a higher return.

A subordinated lender accepts a place behind senior lenders in the queue for the borrower's cash, both while the company is performing (payments can be blocked when senior debt is in default) and in an insolvency (the subordination terms typically require anything it receives to be passed to senior creditors until they are paid). Debt can also end up junior without any such agreement, simply because it is owed by a holding company whose assets are shares in subsidiaries that have their own creditors.

## Contractual (payment) subordination

The subordination terms sit in the debt instrument itself or in a separate subordination or intercreditor agreement. They usually include:

- **Payment blockage**: while senior debt is in payment default, and for a limited period after certain other senior defaults, the subordinated debt may not be paid.

- **Turnover**: any payment the subordinated creditor receives in breach of the ranking must be passed to senior creditors.

- **Enforcement standstill**: the subordinated creditor may not accelerate or sue for a period after a default.

- **Insolvency ranking**: in a liquidation or reorganisation, distributions on the subordinated claim are to go to senior creditors until they are paid in full.

In a US bankruptcy case, a subordination agreement is enforceable to the same extent as under applicable nonbankruptcy law (11 U.S.C. 510(a)), although the Chapter 11 cramdown provision applies notwithstanding section 510(a) (section 1129(b)(1)). Separately, the court can subordinate a claim under principles of equitable subordination (section 510(c)).

"Senior subordinated" notes are subordinated to senior debt but rank ahead of "junior subordinated" debt. The labels describe relative position only.

## Structural subordination

Where a holding company's only claim on its subsidiaries is as a shareholder, its creditors rank behind all creditors of those subsidiaries, including trade creditors, as to the subsidiaries' assets, because a shareholder is paid only after a company's creditors (in US bankruptcy law, see 11 U.S.C. 726(a) and the cramdown rule in section 1129(b)(2)(B)). Upstream guarantees from subsidiaries remove or reduce structural subordination. Holdco PIK notes and some [mezzanine](https://altss.com/glossary/mezzanine-debt) loans are structurally subordinated by design.

## Subordinated is not the same as unsecured or second lien

- **Unsecured** describes the absence of collateral. Senior unsecured notes are not subordinated in right of payment.

- **[Second lien](https://altss.com/glossary/second-lien)** is subordinated only as to shared collateral (lien subordination) and keeps an equal right of payment.

- **Subordinated** debt gives up priority of payment from all sources.

The three can combine: mezzanine debt is commonly both unsecured and subordinated in right of payment.

## Forms and pricing

Common forms are subordinated notes and loans, mezzanine loans, holdco PIK notes, seller (vendor) notes in acquisitions, and shareholder loans. Because subordinated lenders absorb losses first, they charge a higher coupon. That coupon is often fixed and partly payable in kind ([PIK](https://altss.com/glossary/pik-payment-in-kind)). Subordinated lenders also negotiate strong call protection, and sometimes take warrants. In a [capital stack](https://altss.com/glossary/capital-stack), subordinated debt attaches where senior debt detaches.

## How LPs and lenders assess it

The key questions are:

- How much senior debt ranks ahead today, and how much can be added later under the senior debt baskets?

- How long can payment blockage last?

- Is the claim structurally subordinated as well?

- What enforcement rights survive the intercreditor terms?

Recovery is highly sensitive to enterprise value at default, so subordinated positions are underwritten closer to equity risk than to senior credit.

## Worked example

### Illustrative structural subordination of holding-company notes

An operating company is worth $500m and owes $460m to its own lenders. Its parent has issued $100m of notes and has no other assets than its shares in the operating company, which does not guarantee the notes. In a sale, operating-company creditors are paid first; the parent receives the $40m equity residual. The holdco noteholders recover $40m, or **40%**, although no subordination clause exists anywhere in their documents.

## Not the same as

- [Second Lien](https://altss.com/glossary/second-lien): Second lien is junior only as to collateral proceeds. Subordinated debt is junior in right of payment.

- [Mezzanine Debt](https://altss.com/glossary/mezzanine-debt): Mezzanine is a market label for junior capital that is usually subordinated and often carries PIK or warrants. Subordinated debt is the broader legal ranking.

- Preferred Equity: Preferred equity is equity: in a liquidation it ranks below the company's debt, including subordinated debt (in US bankruptcy law, see 11 U.S.C. 726(a) and 1129(b)(2)(B)), and its holders have no remedies as creditors.

## Common mistakes

- Using "unsecured" and "subordinated" interchangeably.

- Ignoring structural subordination when a holdco instrument has no subordination clause.

- Assuming a subordinated lender can enforce as soon as it is not paid. Standstill and blockage terms usually prevent it.

## Edge cases

- A "third-lien" loan is lien-subordinated to first and second liens. It is not necessarily payment-subordinated.

- Shareholder loans are often subordinated by agreement to all third-party debt and may be treated as equity by lenders and rating agencies.
